I wonder if coloring the live action footage from games like IM, Tron, will be easier because you could just overlay the clip from the original footage to get back the color data?

I could pull off the resizing but I'm not sure what format or software they are using for the color DMD. I would be happy to play around with it if they wanted. It sure seems easier than coloring frame by frame by hand. If I had an export of the original DMD it would be easy for me to overlay the clips from the films. Can the Color DMD software import stills or movies to replace frames? I could easily export a sequence of stills that could be directly imported and put in.

Still, if you could even do one scene just as a proof of concept it would be interesting. Export it as 128x32 clip, a GIF even, and I can apply a dot mask to it in Photoshop so you could see what it would look like, export an animated GIF of the result.
I will do that. It will be easy to apply the dots also. I'll post a clip soon.

The problem comes in that you can have 16 color palate to work with for the frame (not including shades) and you wouldn't be able to directly import a picture with this restriction.
I can use a filter to crunch the original footage down to 16 colors and see what happens. How does the software write the color work you do back out to the game. Does it store it as a new video file? I may be able to create the color version outside of the software and then they could just batch convert each frame to work.

Ya, I agree that is a good idea. I wanted to do a quick test just to see how it would look. Once the workflow is figured out color correction and minor tweaks should bring this on home!

Are you using Creative Cloud, or just stand-alone Photoshop?
If using CC, try importing the source clip into After Effects to do the colour correction and masking/rotoscoping. Then bring into Premiere for final output. Photoshop is great, but decidedly limited in comparison.
Also, you can set the sequences up in AE and Premiere to do the adjustments procedurally, making all additional clips much easier and less time consuming to output.

I'm using After Effects to resize and color if needed then exporting lossless to photoshop. Photoshop seems to handle the conversion to 16 colors better than AE. Odd right? Send video to a photo editor. Ha! But seems to be getting good first results.
These videos are not exact from the game just early test passes of scenes I remember being in the pinball.
